Case Studies on Recent Banking Crisis in Asia

  This presentation explores the Asian experience of banking crises over the last decade. It illustrates this by comparing and contrasting the experience of countries at the heart of the so-called Asian crisis, since mid-1997, with the prolonged crisis experience of Japan since the late 1980s. In both cases, the presentation examines the factors that contributed to the build up of vulnerabilities in the wider economy and the financial system. It details the stages leading up to the Asian crisis and its outbreak, with specific reference to the stabilization policies employed to address the crisis. The presentation then explores the detailed and wide ranging measures implemented to restructure the regions shattered financial systems, indicating the prospects for future progress and the costs of the efforts undertaken. The presentation then examines the foundations of the banking crisis in Japan and the events that eventually prompted concerted public action to restructure the financial system there. In conclusion, the presentation identifies key lessons to be learned from the Asian experience of banking crises, from both a crisis management and crisis prevention perspective, if future crises are to be avoided. Corruption, Composition of Capital Flows, and Currency Crises

  Crony capitalism and international creditors' self-fulfilling expectations are often suggested as rival explanations for currency crises. A possible link between the two has not been explored. Wei shows one channel through which crony capitalism can increase the chance of a currency/financial crisis by altering the composition of capital inflows. Using data on bilateral foreign direct investment and bilateral bank loans, Wei finds clear evidence that in corrupt countries the composition of capital inflows is relatively light in foreign direct investment. Earlier studies indicated that a country with a capital inflow structure is more likely to run into a currency crisis down the road (partly through international creditors' self-fulfilling expectations). Therefore, crony capitalism, through its effect on the composition of a country's capital inflows, makes the country more vulnerable to currency crises brought about by self-fulfilling expectations. Corruption may also weaken domestic financial supervision, with a subsequent deterioration in the quality in banks' and firms' balance sheets. The paper in PDF format is downloadable.

Banking Crises and Exchange Rate Regimes: Is There a Link?

  Pursuing a policy of exchange rate stability reduces the probability of banking crises, particularly in developing countries. Domaç and Peria investigate the links between banking crises and exchange rate regimes, using a comprehensive data set that includes developed and developing countries over the last two decades. In particular, they examine whether the choice of exchange rate regime affects the likelihood, cost, and duration of banking crises. Empirical results indicate that adopting a fixed exchange rate diminishes the likelihood of a banking crisis in developing countries. But once a banking crisis occurs, its real costs-in terms of forgone output growth-are higher for countries with more stringent exchange rate requirements. The duration of crises seems not to be affected by exchange rate policy. Instead, it is influenced mainly by the size of the credit boom before the crisis. Caprio summarizes both basic and proximate factors behind financial crises, arguing that although a variety of factors contribute to the crises, the basic causes are information and incentive problems. Caprio develops a scoring system for the broad regulatory environment for a dozen Asian and Latin American financial systems in 1997. The Asian economies in crisis score the lowest. Economies with high scores felt relatively little impact from the crises. The scoring system may serve as a guide for how countries might assign priorities to improvements in their regulatory environment, although further research is needed to sort out more important factors from less important factors. Caprio stresses one conclusion: Given the information problems inherent in finance, regulatory systems that allow "multiple eyes" to oversee the financial system should perform best.   The paper was written by Eliana Cardoso and Andres Velasco. They stated that valuable lessons can be learned from the exchange rate, monetary, and fiscal responses to the recent currency crises in Asia and Latin America. Policy tradeoffs in response to speculative attacks are grim. No matter what governments do, the costs are high. The less costly response to a speculative attack depends on the nature of the shock, the economy's initial conditions, and the balance sheets of banks, firms, and the government. The report was divided into 4 sections: 1) Defending the currency; 2) Allowing the Exchange rate to float; 3) A new monetary framework should be developed following adoption of a flexible exchange rate regime; 4) Fiscal policy should be tightened in response to speculative crises, but it should not be too contractionary if a tight monetary policy is also adopted
